There is a chance that the etching is simply too severe and deep for it to be safely removed. I know that is not the advice one likes to receive, but it is a possibility that must be considered.
For now, you may just want to go over the area with a cleaner wax, or your wax of choice, and then think about whether or not you can live with the water spots as-is, or if you need to take more drastic measures such as continued wet sanding and compounding or a possible re-spray of clear coat.
Sometimes it is easy to get caught up in a problem and get tunnel vision, and you may end up creating more problems than solutions.
